What Is SOX Compliance? (The Sarbanes-Oxley Act Explained)

SOX Section 302: CEO/CFO Certification Requirements

Section 302 of the Sarbanes-Oxley Act requires the Chief Executive Officer and Chief Financial Officer of every public company to personally certify, in each quarterly (10-Q) and annual (10-K) filing, that:

  1. They have reviewed the report being filed.
  2. Based on their knowledge, the report does not contain any untrue statement of a material fact or omit a material fact necessary to make the statements not misleading.
  3. Based on their knowledge, the financial statements and other financial information fairly present the financial condition, results of operations, and cash flows of the company in all material respects.
  4. They are responsible for establishing and maintaining disclosure controls and procedures (DCPs) and internal controls over financial reporting (ICFR).
  5. They have designed (or caused to be designed) disclosure controls and procedures to ensure that material information is made known to them.
  6. They have evaluated the effectiveness of disclosure controls and procedures within 90 days of the filing date.
  7. They have disclosed to the audit committee and external auditors any significant deficiencies or material weaknesses in the design or operation of internal controls, and any fraud involving management or other employees who have a significant role in internal controls.
  8. They have indicated whether there were significant changes in internal controls or other factors that could significantly affect internal controls after the date of the evaluation.

This is not a ceremonial signature. Section 906 makes it a criminal offense to certify a report that the officer knows does not comply with these requirements. Penalties under Section 906 include fines up to $1 million and imprisonment up to 10 years for knowing violations, and fines up to $5 million and imprisonment up to 20 years for willful violations.

What Section 302 Means for Technology Leaders

The practical implication of Section 302 is that the CEO and CFO need a system -- a reliable, repeatable, evidence-based system -- that gives them confidence in the integrity of the financial data flowing through the organization's technology infrastructure. They cannot personally verify every transaction. They rely on internal controls.

This creates a chain of dependency: the CEO and CFO depend on the Controller, who depends on the finance team, who depends on the financial systems, which depend on the IT infrastructure, which depends on the engineering and IT operations teams. If a software bug silently corrupts revenue recognition calculations, or if an unauthorized database change alters financial records, the CEO and CFO are signing a certification that may be false -- and they bear criminal liability for it.

Section 302 is the reason technology teams are pulled into SOX compliance. It is not because auditors want to inspect code. It is because the CEO and CFO need assurance that the technology systems producing financial data are operating with integrity.


SOX Section 404: Internal Controls Over Financial Reporting (ICFR)

Section 404 is the most operationally demanding provision of the Sarbanes-Oxley Act, and it is the section that drives the majority of SOX compliance cost and effort. It has two parts:

Section 404(a): Management Assessment

Section 404(a) requires management to:

  1. Accept responsibility for establishing and maintaining an adequate internal control structure and procedures for financial reporting.
  2. Assess the effectiveness of those internal controls as of the end of each fiscal year.
  3. Include a report in the annual filing (10-K) stating management's assessment of the effectiveness of ICFR.

Management must use a recognized internal control framework for this assessment. The most widely used framework is the COSO Internal Control -- Integrated Framework (2013), published by the Committee of Sponsoring Organizations of the Treadway Commission. COSO defines five components of internal control:

  • Control Environment. The tone at the top -- organizational commitment to integrity, ethical values, governance oversight, and accountability.
  • Risk Assessment. The process for identifying and analyzing risks to the achievement of financial reporting objectives.
  • Control Activities. The policies and procedures that ensure management directives are carried out -- approvals, authorizations, verifications, reconciliations, reviews, segregation of duties.
  • Information and Communication. The systems and processes that capture, process, and communicate financial information throughout the organization.
  • Monitoring Activities. The ongoing evaluations and separate evaluations that determine whether each of the five components is present and functioning.

Each of these five components has multiple principles (17 total), and each principle has points of focus that guide management in designing and evaluating controls.

Section 404(b): External Auditor Attestation

Section 404(b) requires the company's external auditor to attest to, and report on, management's assessment of the effectiveness of ICFR. This is not a review or a limited assurance engagement -- it is a full audit of internal controls performed under PCAOB Auditing Standard No. 5 (AS 5).

The external auditor performs its own independent testing of internal controls, evaluates management's assessment process, and issues an opinion on whether the company maintained effective internal controls over financial reporting as of the fiscal year end. If the auditor identifies a material weakness, the opinion will be adverse -- meaning the company's internal controls are deemed not effective.

An adverse opinion on internal controls is a serious event. It must be disclosed in the company's annual filing, it typically triggers a decline in stock price, it increases scrutiny from the SEC, and it creates significant work in subsequent years to remediate the weakness and demonstrate that remediation was effective.

Exemptions from Section 404(b)

Not all public companies are subject to Section 404(b). The Dodd-Frank Act of 2010 permanently exempted non-accelerated filers (companies with a public float below $75 million) from the external auditor attestation requirement. These companies are still subject to Section 404(a) -- they must still perform a management assessment -- but they do not need the external auditor to separately audit internal controls.

The JOBS Act of 2012 further extended this exemption to Emerging Growth Companies (EGCs) -- companies with total annual gross revenues below $1.235 billion (adjusted periodically for inflation) that went public within the last five fiscal years. Most recently-IPO'd tech companies qualify as EGCs and can defer the Section 404(b) external audit requirement for up to five years after their IPO.

This exemption is significant because the external auditor attestation is the most expensive component of SOX compliance. However, deferring 404(b) does not mean deferring 404(a), and it does not mean investors and analysts will ignore the quality of your internal controls. Many institutional investors view a company's voluntary adoption of 404(b) as a signal of governance maturity.


SOX IT General Controls (ITGCs): The Technology Foundation

IT General Controls are the controls over the technology infrastructure that supports financial reporting systems. They are called "general" because they apply broadly across the IT environment -- not to a specific application or transaction type, but to the underlying systems, processes, and configurations that all applications depend on.

ITGCs are the area where technology teams spend the majority of their SOX compliance effort. When an auditor says "we need to test your IT controls," they are primarily referring to ITGCs.

The PCAOB and the major audit firms organize ITGCs into four domains:

1. Access Management (Logical Access Controls)

Access management controls ensure that only authorized individuals have access to systems and data that are relevant to financial reporting. This is typically the largest ITGC domain by number of controls and the area where auditors find the most deficiencies.

Key controls include:

  • User provisioning. Access to in-scope systems is granted through a formal, documented request and approval process. Approval must come from the system owner or an authorized manager -- not the person requesting access.
  • Role-based access. Access rights are assigned based on job responsibilities. Users receive only the minimum access necessary to perform their functions (least privilege principle).
  • Privileged access management. Administrative and elevated access (root, DBA, system admin) is restricted to a small number of authorized individuals, justified, and monitored.
  • Segregation of duties (SoD). Conflicting access rights are identified and controlled. For example, the same person should not be able to both create vendors in the ERP system and approve payments to those vendors.
  • Access reviews. Management periodically reviews user access (typically quarterly) to validate that access remains appropriate and that terminated or transferred employees have been deprovisioned.
  • Termination and transfer procedures. Access is revoked promptly (typically within 24 hours) when employees terminate or change roles.
  • Authentication controls. Strong passwords, multi-factor authentication, and session management controls protect against unauthorized access.
  • Service account management. Service accounts and application-to-application credentials are inventoried, owned, and reviewed.

Auditors will request user access listings for every in-scope application, test a sample of new user provisioning events, test terminated employee access revocation, and review the results of periodic access reviews. 2. Change Management

Change management controls ensure that changes to in-scope systems -- applications, databases, infrastructure, and configurations -- are authorized, tested, approved, and documented before being implemented in production.

Key controls include:

  • Change request and documentation. All changes to in-scope systems are initiated through a formal change request that describes the change, its purpose, and its potential impact on financial reporting.
  • Segregation of environments. Development, testing, and production environments are logically or physically separated. Developers do not have the ability to migrate code directly to production.
  • Testing and validation. Changes are tested in a non-production environment before deployment. Test results are documented.
  • Approval. Changes require approval from an authorized individual (typically a manager or change advisory board member) who did not develop the change.
  • Segregation of duties. The person who develops a change is not the person who migrates it to production. This prevents unauthorized modifications.
  • Emergency change procedures. Emergency changes follow a defined process that includes post-implementation review and retroactive documentation.
  • Audit trail. A complete record of each change -- who requested it, who developed it, who tested it, who approved it, who deployed it, and when -- is maintained.

Change management is the second most common area for ITGC deficiencies. The most frequent finding is insufficient segregation of duties between development and production access. 3. Computer Operations (IT Operations)

Computer operations controls ensure that the systems supporting financial reporting are operated reliably, that data is backed up and recoverable, and that batch processing and scheduled jobs execute as intended.

Key controls include:

  • Job scheduling and monitoring. Automated batch jobs (report generation, data transfers, reconciliation processes, period-end close procedures) are scheduled, monitored, and investigated when they fail.
  • Backup and recovery. Financial data is backed up according to a defined schedule, backups are tested for recoverability, and backup media is stored securely (including off-site or cross-region for cloud environments).
  • Incident management. System incidents affecting in-scope applications are logged, categorized, escalated, resolved, and documented with root cause analysis.
  • System monitoring. Infrastructure and application health is monitored continuously. Alerts are configured for conditions that could affect the availability or integrity of financial processing.
  • Capacity management. System performance is monitored to ensure adequate capacity for financial processing workloads, particularly during peak periods (quarter-end close, year-end processing).
  • Physical and environmental controls. Data center environmental conditions (power, cooling, fire suppression) are maintained and monitored. For cloud-hosted environments, this responsibility shifts to the cloud service provider, but the company must demonstrate reliance on the provider's SOC reports.

4. Program Development (System Development Lifecycle)

Program development controls ensure that new systems and significant system modifications are designed, developed, tested, and implemented in a manner that maintains the integrity of financial reporting.

Key controls include:

  • Requirements documentation. Business and technical requirements are documented and approved by business stakeholders before development begins.
  • Design review and approval. System designs are reviewed and approved by appropriate personnel, including consideration of impacts on financial reporting and internal controls.
  • User acceptance testing (UAT). Business users test new functionality or system changes to validate that the system produces accurate financial outputs before the system goes live.
  • Data migration controls. When data is migrated to a new system, controls ensure completeness, accuracy, and integrity of the migrated data. Reconciliation between source and target systems is performed and documented.
  • Post-implementation review. After a new system or major change goes live, a review is performed to verify that the system is operating as intended and that no unexpected impacts on financial reporting have occurred.

While program development controls are less frequently tested on an ongoing basis (they are primarily relevant when new systems are implemented or existing systems undergo significant changes), they are critically important during ERP migrations, financial system replacements, and major platform upgrades -- events that are common in rapidly growing tech companies.


SOX Application Controls: Automated Controls in Financial Systems

While ITGCs operate at the infrastructure layer, application controls operate within specific financial applications -- the ERP system, billing platform, revenue recognition engine, accounts payable system, and any other application that processes, stores, or reports financial data.

Application controls are divided into three categories:

Input Controls

These controls ensure that data entered into financial systems is authorized, complete, and accurate:

  • Validation rules. Mandatory fields, data format checks, range checks, and duplicate detection prevent erroneous data entry.
  • Authorization checks. The system enforces approval workflows -- for example, purchase orders above a threshold require manager approval before processing.
  • Automated calculations. Tax calculations, currency conversions, and other computations are performed by the system rather than manually, reducing the risk of human error.

Processing Controls

These controls ensure that transactions are processed completely, accurately, and in the correct period:

  • Automated matching. Three-way matching of purchase orders, receiving reports, and invoices prevents unauthorized payments.
  • Revenue recognition logic. ASC 606 rules are embedded in the billing system to ensure revenue is recognized in the correct period and in the correct amount -- a critical control for SaaS companies with subscription billing, usage-based pricing, and multi-element arrangements.

  • Distribution controls. Sensitive financial reports are distributed only to authorized personnel through secure channels.
  • Interface controls. Data transfers between systems (e.g., from the billing platform to the general ledger) are monitored, reconciled, and validated.

Application controls are particularly important for technology companies because they are frequently custom-built or heavily configured. Unlike a company running out-of-the-box SAP, a SaaS company may have built its own subscription billing system, its own revenue recognition engine, or its own multi-entity consolidation logic. When application controls are custom code, the integrity of that code -- and the change management process governing modifications to it -- becomes a direct SOX concern.


SOX Compliance for Pre-IPO and Recently Public Tech Companies

Understanding when SOX requirements take effect -- and which requirements apply at each stage -- is critical for companies approaching or recently completing an IPO.

Timeline: When SOX Kicks In

  • Pre-IPO (S-1 filing). SOX does not technically apply until the company becomes a reporting company. However, the SEC expects companies to have internal controls in place at the time of the IPO. Auditors engaged for the IPO will evaluate the company's control environment as part of the registration process. Most companies begin SOX readiness 12-18 months before the expected IPO date.

A practical SOX readiness timeline for a pre-IPO tech company:

  • 18 months before IPO: Engage a SOX readiness advisor. Perform a gap assessment against COSO 2013 and PCAOB standards. Identify in-scope systems. Document key financial reporting processes and risks.
  • 12 months before IPO: Design and implement controls. Remediate gaps identified in the assessment. Deploy tools for evidence collection and control monitoring.
  • 6 months before IPO: Begin operating controls in production. Management performs initial testing. Remediate any findings from initial testing.
  • IPO date: Controls are operational with at least one quarter of operating evidence. The company is positioned to support Section 302 certifications and begin building the operating history required for Section 404 assessment.

SOX Compliance for SaaS and Cloud Companies: Special Considerations

Revenue Recognition Complexity

ASC 606 (Revenue from Contracts with Customers) created significant complexity for SaaS companies. Subscription billing with monthly, annual, and multi-year terms; usage-based pricing components; bundled offerings that combine software, services, and support; free trial conversions; mid-term upgrades and downgrades -- all of these require judgment in determining standalone selling prices, allocating transaction prices to performance obligations, and determining the timing of revenue recognition.

The controls over these revenue recognition judgments are among the most scrutinized in a SaaS company's SOX program. Auditors will test whether the system correctly identifies performance obligations, allocates the transaction price, and recognizes revenue over the correct period. For companies with custom-built billing systems, every code change to the revenue recognition logic is a SOX-relevant change that must go through the full change management process.

Multi-Entity and Multi-Currency

Tech companies that operate globally must consolidate financial statements across multiple legal entities, currencies, and tax jurisdictions. Intercompany eliminations, currency translation adjustments, and transfer pricing calculations all require controls to ensure the consolidated financial statements are accurate.

Cloud Infrastructure and Shared Responsibility

When financial systems run on AWS, Google Cloud, or Azure, the company operates under a shared responsibility model. The cloud service provider is responsible for physical security, environmental controls, and infrastructure availability. The company is responsible for everything above the infrastructure layer -- access management, data encryption, configuration management, and application controls.

For SOX purposes, the company must demonstrate its understanding of this shared responsibility and its reliance on the cloud provider's controls. This typically involves:

  • Obtaining and reviewing the cloud provider's SOC 1 or SOC 2 report
  • Evaluating Complementary User Entity Controls (CUECs) identified in the provider's report
  • Implementing the CUECs that are the company's responsibility
  • Documenting the company's assessment of the provider's controls

Traditional SOX change management assumes a relatively slow cadence of changes -- monthly or quarterly releases with formal change advisory board meetings. Modern SaaS companies deploy to production multiple times per day using CI/CD pipelines, feature flags, and automated testing.

Management Testing

Material Weakness vs Significant Deficiency

  • Control Deficiency. A control is not designed properly or does not operate effectively, but the deficiency is not severe enough to be classified as a significant deficiency or material weakness. Control deficiencies are communicated to management but are not required to be disclosed in the company's SEC filings.
  • Significant Deficiency.
